Wave Personality & Sentiment · Lesson 4 of 6

Wave 4. The Consolidation.

Wave 4 is the pause that traps shorts and tests bulls. After W3\'s surge, the impulse needs to consolidate before its final push. W4 retraces shallowly (typically 23.6 to 38.2 percent of W3), often sideways or in a triangle. Sentiment shifts from confidence to complacency - "the trend is unstoppable now". Bears who shorted W3 try again, assuming this is the top. They will be wrong, but the structural rule cuts both ways: W4 cannot enter the price territory of W1.

Rule violated: Wave 4 cannot enter Wave 1's territory
23.6% retrace 38.2% retrace 50% (deep W4) W4 typically retraces shallow: 23.6 to 38.2 percent of W3. Much less deep than W2 (50 to 78 percent). SENTIMENT: COMPLACENCY - "Trend is unstoppable now" - VIX drifts to multi-year lows - Bulls feel safe, complacent - Pullbacks bought reflexively During W4, sentiment plateaus into complacency. Bulls feel safe. Bears try shorting "the top" - and lose again. "Bull market on solid footing" - mainstream W4 commentary "Valuations stretched but justified" - first analyst doubts surface "Healthy pullback, buying opportunity" - standard "buy the dip" narrative News during W4 is broadly bullish with first whispers of valuation concern. Pullbacks framed as opportunities. W3 was surge (faded above) W4: declining volume = consolidation W4 volume declines sharply versus W3. The market pauses, digests, consolidates before the final push to new highs. BTD SHORT CROWD BEHAVIOR: - Bulls buy the dip reflexively - Bears short the W3 high (wrong) - Retail rotates into laggards - Vol sellers profit from low VIX W4 traps bears who short the top. Bulls reflexively buy the dip. Both add fuel to the upcoming W5 advance. W1 territory (FORBIDDEN) STRUCTURAL RULE: W4 cannot enter the price territory of W1 - the W1-top is a hard ceiling for the W4 retracement low. (Exception: in diagonals, overlap is allowed) W4 cannot enter W1 territory. The W1-top is the hard floor. A close below invalidates the standard impulse count. W4 personality: complacency, dip-buying, false short attempts. The pause that traps bears before W5 makes new highs. 1 2 3 4 5
